Excess Liquidity Can Cost You Money

For some public funds, the yield curve now trumps pools

For the past three years, public cash managers have suffered through record low interest rates with few investment alternatives. To re-liquefy the financial markets, the Federal Reserve lowered short-term interest rates to nearly zero and has kept them there for over two years. During this period, the yield on short-term securities such as repos, T-bills, agency discount notes and commercial paper, have frequently fallen below the yield on local government investment pools (LGIPs). Some municipalities have therefore invested all or most of their funds in these pools rather than purchasing individual securities on their own or through a professional asset manager. In a nearly zero rate environment, they could have their cake and eat it too: immediate liquidity and higher yields. Read more
